I'm a long ways from New York City. What they do is their business unless it comes into conflict with the Constitution or other federal laws. State lands are used for development all the time for many purposes.
On a personal level, I don't like Governments getting involved with religious activities.
I thought it was over the line when the Bush administration started cultivating support from the right wing Christian community, and then rewarding them with Huge Government grants. Way over the top. I have also read that Obama has expanded this practice. I think it is wrong for the federal government to do this.

As noted in the NY Post story on this:

"If the sponsors were looking for property anywhere at a distance that would be such that it would accommodate a better feeling among the people who are frustrated, I would look into trying to provide them with the state property they would need," Paterson told reporters.
New York Gov. David Paterson

Paterson spokesman Morgan Hook later acknowledged the state must competitively sell state land by bidding, and couldn't simply "provide" it to a religious group.

He added that the state was not actively looking for a parcel to house the mosque and would not do so unless both sides in the controversy agreed."

Once the land is transferred, it isn't "State land" anymore Stan.
